How the Tax Savings Work

When an employee pays their premium contribution with after-tax dollars, that money has already had federal income tax, Social Security, and Medicare taxes withheld before it ever reaches the premium. Under a Section 125 plan, that same contribution comes out before those taxes are calculated, reducing the employee’s taxable income.

For the employer, this matters too. Payroll taxes, including the employer’s share of Social Security and Medicare, are calculated on taxable wages.
